Negative funding rates incentivize traders to long Polygon (MATIC) and AAVE

Published at: May 25, 2021

Data shows that AAVE and Polygon (MATIC) traders are currently being paid up to 4.3% per week to long future contracts.

In the crypto markets, traders are usually bullish, or at least the majority of retail investors are. This causes an interesting phenomenon as it incentives arbitrage desks and whales to sell futures contracts while simultaneously buying on regular spot exchanges.

The above chart shows the incredible 240% gain accumulated in 2021 as crypto reached a $2.58 trillion total capitalization on May 11. The 53% correction that followed over the next week led to a $1.3 trillion bottom, decimating $32 billion of futures open interest.

Perpetual futures automatically rebalance daily

Unlike regular monthly contracts, perpetual futures prices are very similar to those at regular spot exchanges. This makes retail traders' lives a lot easier as they no longer need to calculate the futures premium or manually roll over positions near expiry.

The funding rate allows this magic to occur, and it is charged from longs (buyers) when they are demanding more leverage. However, when the situation is inverted and shorts (sellers) are over-leveraged, the funding rate goes negative, and they become the ones paying the fee.

Notice how AAVE presented a positive funding rate throughout most of the last three months, apart from a couple of single 8-hour instances. The typical situation involves leverage longs paying the fee, and it oscillates from 0% to 0.30% per 8-hour period, which is equivalent to 6.5% per week.

On May 19, as cryptocurrency markets collapsed, AAVE's futures open interest dropped from $200 to $82 million as longs either closed their positions on stop orders or got forcefully liquidated.

After a couple of days trying to stabilize, the perpetual contracts 8-hour funding rate now stands at negative 0.10%, equivalent to 2.1% per week. In this situation, shorts (sellers) pay the fee, creating an incentive for buyers.

A similar pattern emerged on Polygon (MATIC), which lost 62% on May 19 after marking a $2.70 all-time high on the previous day.

There have been some 8-hour periods of negative 0.20% and lower funding rates in MATIC's case, equivalent to 4.3% per week. While this rate oscillates enormously, it creates pressure for short sellers to close their positions as it reduces their margins.

The opportunity is usually short-lived

A negative funding rate creates a safety net for buyers as there are incentives in place to gather strength and try to squeeze the short-sellers.

This is the reason why some analysts refer to the negative funding rate as a buy indicator. However, as soon as shorts close their positions, the situation tends to balance itself, and the funding rate is neutralized.

Polkadot futures open interest hits $1B as DOT price reaches a new ATH
On March 24, the price of Polkadot's DOT token corrected by 23% in a brief six-hour period, resulting in $174 million in liquidations across the futures market. This swift downside move also cut the aggregate open interest by 26%. Now that DOT's open interest is climbing to a new record high at $1 billion, investors may be worried that another price crash is on the way. Although the event severely hurt leveraged longs at the time, the token managed to rally 46% in 10 days, reaching an all-time high of $46. The explosive gain caused investors to recoup their confidence …

Cardano’s $1B futures open interest shows ADA is a serious contender
Cardano (ADA) has had an impressive start to the year as it broke through the psychological $1 barrier and made an all-time high at $1.50. The impressive 590% year-to-date gain took place as the network transformed into a multi-asset network, similar to Ethereum, and this could bode well for Cardano's future. The rally's final leg seems to be related to the Coinbase Pro listing, announced on March 16, and this resulted in a renewed push to $1.47 on March 18. As Cardano's price increased, so did its spot trading volume and on-chain transfers, which surpassed Litecoin (LTC). The increased interest …

Here’s why Binance Coin is 33% down from its all-time high
Binance Coin (BNB) holders enjoyed a 1,760% rally from $37 to $692 between January and May 2021, but as is customary in crypto, this surge was followed by a 69% correction two weeks later. From there, it’s been a bit of a rough patch to regain investors' confidence and BNB failed to produce another all-time high in November even though the aggregate cryptocurrency market capitalization peaked at $3 trillion. In addition to being 33% down from its all-time high, BNB investors have other reasons to question whether the current $465 price is sustainable. Especially since traders were recently paying up …

Altcoin prices briefly rebounded, but derivatives metrics predict worsening conditions
On May 12, the total crypto market capitalization reached its lowest close in 10 months and the metric continues to test the $1.23 trillion support level. However, the following seven days were reasonably calm while Bitcoin (BTC) gained 3.4% and Ether (ETH) added a modest 1.5%. Presently, the aggregate crypto cap stands at $1.31 trillion. Ripples from Terra's (LUNA) collapse continue to impact crypto markets, especially the decentralized finance industry. Moreover, the recent decline in traditional markets has led to a loss of $7.6 trillion in market cap from the Nasdaq Stock Market Index, which is higher than the dot-com …

3 key metrics suggest Bitcoin and the wider crypto market have further to fall
The total crypto market capitalization has fluctuated in a 17% range in the $840 billion to $980 billion zone for the past 28 days. The price movement is relatively tight considering the extreme uncertainties surrounding the recent market sell-off catalysts and the controversy surrounding Three Arrows Capital. From July 4 to 11, Bitcoin (BTC) gained a modest 1.8% while Ether (ETH) price stood flat. More importantly, the total crypto market is down 50% in just three months, which means traders are giving higher odds of the descending triangle formation breaking below its $840 billion support. #Bitcoin Bottom scenario : Since …
